Tax Incentives in UAE: Industrial Zones and Special Economic Zones

Zone tax relief in the UAE is earned by substance rather than by address: exemptions hold only while the company keeps real premises, people and activity inside the zone and prices its intercompany dealings at arm's length.

Before any incentive is worth quoting to a board, one choice has to be made: will the zone hold the company's operation, or only its address? Everything downstream follows from that. Which reliefs survive an inspection, what the customs file has to show, how invoices between group companies are priced, whether a benefit already taken can be asked back years later — all of it resolves to whether the premises, the people and the decisions are genuinely inside the zone, or whether the zone is a line on the letterhead.

The question has more weight now than it did a decade ago. The UAE's federal corporate tax law took effect in 2023, applying a rate of 9% to taxable income above AED 375,000. Industrial zones and special economic zones did not vanish when that happened, and companies inside them may still benefit from exemptions or holidays granted through zone regulation. What changed is that the relief is conditional and measured. A company either meets the conditions attached to it in a given year or it does not, and the answer is one an authority can test against records.

Two further layers sit alongside the income tax question, and they behave differently. Customs duty attaches to goods and reacts to where those goods physically are. VAT attaches to transactions and reacts to who is dealing with whom and across which boundary. A company can be comfortable on one of the three and exposed on another.

An address in the zone, or an operation in the zone

Industrial zones are geographically defined areas given over mainly to manufacturing and industry, usually placed close to ports and logistics corridors. Jebel Ali and Khalifa Port anchor several of them, and the location is part of the commercial case: shorter hauls, fewer handling steps, cheaper inbound freight. Special economic zones cover a wider range of activity. The Dubai Multi Commodities Centre is built around commodities trade, Dubai Internet City around technology firms, Abu Dhabi Global Market around financial and professional services. Each zone runs its own licensing rules, and those rules can reach into ownership, profit repatriation and employment terms.

What no zone authority can issue is a certificate that the company is real. Substance requirements ask for physical presence, staff, and activity actually carried on where the relief is claimed. Management that meets and decides inside the zone counts; a registered office that receives post does not. This is the point at which most disputes about zone incentives are eventually decided, and it is settled by evidence — payroll, lease, minutes, production records — rather than by the wording of the licence.

Three authorities, three questions

It helps to remember that the reliefs are not administered as a single package. The zone authority is concerned with the licence and the conditions written into it. The customs administration is concerned with goods and their movement. The tax authority is concerned with taxable income, with the transactions behind it, and with the substance supporting whatever relief has been claimed. A company can hold a licence in good standing and still face a question it cannot answer about a shipment or a margin, because the licence was never the thing being asked about.

What the zone controls and what it does not

Zone authorities have marketed long exemption guarantees for years, in some cases running to decades. Read those promises for what they are: statements by the zone about the regime it operates. They do not tell a company whether it satisfies, this year, the conditions on which its own relief depends. A guarantee measured in half-centuries and a substance test measured every financial year are not the same instrument, and only the second one is examined during an audit.

The arithmetic that makes the question worth asking

The size of the exposure is easy to sketch. A company with taxable income of AED 2,375,000 has AED 2,000,000 sitting above the AED 375,000 threshold; at 9%, that is AED 180,000 for the year. A company at AED 5,000,000 has AED 4,625,000 above the threshold, or AED 416,250. Those are the figures that relief removes while it holds, and the figures that come back into view if it does not. They are also, usefully, small enough that no one should be tempted to build an artificial arrangement to avoid them, and large enough that no one should be careless about keeping a genuine one intact.

Customs treatment of goods inside the zone

Imported goods entering the UAE are generally subject to customs duty at 5%. Inside industrial and special economic zones that charge is commonly relieved, and the relief is aimed particularly at raw materials, machinery and capital equipment brought in for manufacturing or research. For a plant importing production lines and feedstock, this is often a larger year-one saving than anything on the income tax side, because it is charged on value moved rather than on profit earned.

The relief is tied to goods and to place, which means it has to be tracked as goods move. When stock leaves the zone for the mainland market, the treatment that applied while it sat in the warehouse is no longer the treatment in front of you, and the position has to be checked against the rules of the specific zone and the customs administration handling the movement. The mistake to avoid is assuming that a duty position established at import survives every subsequent movement automatically.

The file that carries the position

Customs relief is defended with documents that were created at the time, not reconstructed afterwards. Import declarations should tie to purchase invoices; inventory records should tie to what was actually consumed in production; outputs should be traceable back to the inputs they came from. A manufacturer that can show a line running from a declaration to a bill of materials to a finished-goods movement is in a very different position from one holding a stack of declarations and a year-end stock figure that does not reconcile to them.

VAT on zone transactions and at the boundary

VAT applies at a standard rate of 5%. Certain transactions within zones are treated as zero-rated or otherwise relieved under the specific rules that govern them, and this is where a common assumption goes wrong: the treatment follows the rules applying to that particular zone and that particular supply, not the mere fact of being inside a zone. Two companies on the same road can be in different positions if their zones, or their supplies, are classified differently.

Movement across the boundary is the event that changes the analysis. Goods or services crossing zone lines, or entering the mainland market, bring registration and compliance obligations with them. A firm selling only to other companies inside its zone and a firm selling into the mainland market are running two different VAT operations even if the product is identical.

Separating the two flows in the accounts

The practical answer is boring and effective: separate intra-zone sales from mainland sales in the accounting system from day one, so that the VAT position of any given invoice can be read off the ledger rather than reasoned out later. A technology company in Dubai Silicon Oasis that codes its sales by destination at the point of invoicing can answer a query in an afternoon. One that decides to work it out retrospectively across a year of mixed transactions will spend considerably longer, and will be arguing from reconstruction.

Substance: premises, people, activity

Substance requirements exist because incentives are given for economic activity and not for incorporation. The rules ask companies claiming a zone benefit to show real operations there: qualified personnel, physical offices or plant, and active management. Anti-abuse provisions sit behind them, aimed at arrangements put in place to capture an incentive without the business that was supposed to justify it.

Premises

Premises should be proportionate to what the company says it does. A manufacturer needs plant, and the plant needs to be running. A services firm needs offices its staff actually occupy. The signal an inspector reads is the fit between the licensed activity and the space, not the square metres in isolation — a trading company with a large empty warehouse and a manufacturer with a modest but busy unit tell opposite stories.

People

Zones commonly attach employment conditions to their benefits, whether as a minimum headcount or through the qualifications of the people employed. Two questions tend to matter more than the number itself. Are the people on the payroll the ones doing the work the company is licensed to do? And are they present, rather than nominally assigned from a group entity somewhere else?

Where the decisions are taken

Active management is the element most often left out of the plan. If the board meets abroad, the pricing is set abroad and the contracts are negotiated abroad, then a company with a zone plant and zone staff has still put its decision-making outside the zone whose relief it claims. Minutes, signing authority, and the location of the people who actually decide things all carry weight here.

Monitoring rather than assuming

Eligibility is not a status conferred once. Headcount falls, a lease is not renewed, a function migrates to a group service centre — none of these announces itself as a tax event, and all of them can move a company across the line. Internal reviews on a fixed schedule, checking the conditions one by one against current records, catch drift while it can still be corrected.

Pricing dealings with related parties

Transfer pricing rules require transactions between related entities to be priced at arm's length, and zone structures put those rules under a spotlight. The pattern that attracts attention is familiar: a zone entity showing a high margin, a mainland or overseas affiliate showing a thin one, and functions that do not obviously explain the split.

Take a zone manufacturer selling to a mainland distribution affiliate. If the zone entity owns the plant, employs the production staff and carries the inventory risk, a substantial margin there reflects what it does. If the manufacturing is subcontracted, the pricing decisions are made elsewhere and the zone entity mainly issues invoices, the same margin is asking to be challenged. Contracts with suppliers, customers and group companies should describe the arrangement the company is actually running, because a contract that describes a different one becomes evidence against the position it was drafted to support.

Clawback: what a failed substance test costs

Where the conditions turn out not to have been met, exemptions already granted can be revoked and penalties imposed. Two features of that make it worse than a single bad year. It looks backwards, across the period in which the conditions were not satisfied rather than only the year of the audit. And it lands on income that has already been distributed, reinvested or spent.

Return to the AED 5,000,000 company. Its annual exposure above the threshold is AED 416,250. Across three years in which the relief is found not to have applied, that is AED 1,248,750 of tax, before anything charged as a penalty and before the management time consumed by the review. The company that keeps a lease, a payroll register and a set of board minutes is not doing compliance theatre; it is holding the evidence that keeps that number at zero.

A working sequence

Zone planning divides into four questions, asked in order, each with its own evidence:

The order matters more than it looks. Decisions taken at the set-up stage — where the plant goes, who is employed by which entity, which company signs the customer contracts — determine what the trading and review stages are able to demonstrate. Rearranging them afterwards is possible, but it produces an operation whose paperwork post-dates the period under review, which is precisely the weakness an examiner looks for.

Research and development sits across these stages rather than beside them. Where a zone offers deductions or credits for qualifying research, the claim is substantiated by project records — what was attempted, who worked on it, what was spent — created while the work was being done. Registering the resulting intellectual property in the right entity belongs to the same exercise, since the company that owns the rights and the company that claims the benefit should be the same one.

Conclusion

The incentives available in UAE industrial zones and special economic zones are real and, for capital-intensive and export-oriented businesses, substantial. They are also conditional, and the conditions are about facts rather than filings: premises that are used, staff who do the work, management that decides where it says it decides, and intercompany prices that match the functions behind them. The federal corporate tax layer, the customs treatment of goods and the VAT treatment of transactions each test a different part of that picture, and each moves when goods or supplies cross the zone boundary.
